The statistics highlight some potential trouble spots. In New York, for instance, house prices have climbed to 24 times rental rates, up from 12 in the mid-’90s, according to calculations by Mike Sklarz, a real estate analyst with title insurer Fidelity National Financial. In Los Angeles the ratio has grown to 20, up from ten. And in San Diego, where the Olsons live, the ratio now stands at 27, compared with 13 ten years ago. The Olsons are already glad they didn’t jump in. They’ve noticed that houses in their neighborhood are staying on the market longer, and they’ve seen asking prices in real estate circulars come down. Come spring, they say, they might try to make a few low-ball offers to see what comes of them.

As other sources of household buying power, such as cheap money and home equity, begin to diminish, more traditional support for spending from healthy labor markets will take up some of the slack. This virtuous cycle is the chief reason to expect 2006 to be another good year for the economy. THE LATEST WORD from the nation’s chief executives is one of renewed optimism, after the uncertainties created by the autumn storms and their sharp impact on energy costs. The Business Roundtable, which represents companies that account for $4 trillion in sales, reported on Dec. 14 that its CEO Economic Outlook Index rebounded to its second-highest level since the survey began in 2002, after a steep fall in September… That’s a strong and steady growth rate not seen since the technology-led stock market boom of the late 1990s. Corporate debt, furthermore, is the most manageable in years. Over that same two-year period, liabilities have increased by $242 billion, but total assets have grown by more than 10 times that amount, by $2. Importantly, credit-market debt stood at only 45. 5% of net worth in the third quarter, the lowest ratio in 18 years. IT’S NOT SO MUCH THAT COMPANIES are in good shape to borrow to meet their financing needs for next year’s new buildings, equipment, inventories, and payrolls.

Real estate investment trusts (REITs) that own hotels or apartments might be good choices because they can raise their rents relatively quickly in a strong economy — as opposed to, say, office building owners, whose tenants are protected by long leases. REITs that benefit from global trade could do well in 2006, as could REITs concentrated in Texas, which has largely missed out on the real estate gold rush. The first rule for 2006: Don’t equate real estate with your own home sweet home. For many people in recent years, “investing in real estate” has meant renovating their houses, trading up to a bigger house, or buying a vacation home (or two). The spending seemed to pay off as prices went up and up. But that was an artifact of a bull market that seems to be pretty much over. In 2006, it will become clear that from a strictly financial viewpoint, investments in the places you live can be a waste of money… And steer clear of the sectors that have been driven by speculation, such as condos in Las Vegas, Miami, Phoenix, and many parts of California. BUY RETAIL Consumer spending may grow more slowly in 2006 than in 2005, but that’s no reason to reject retail REITs outright. Retail spending has grown so briskly that tenants of malls and shopping centers who signed their leases years ago have been getting a huge bargain. With the leases coming up for renewal, owners should be able to raise rents substantially, says Scott T. Crowe, global head of real estate research at UBS. He likes Simon Property Group (SPG), an Indianapolis-based giant that operates malls and premium outlets, as well as Kimco Realty (KIM), which operates neighborhood and community shopping centers. Some investors like another shopping center REIT that’s also a play on Texas real estate — Houston-based Weingarten Realty Investors (WRI), which has 40% of its rentable space in Texas.
